Not All Hedge Funds Work the Same Way

Hedge funds do not all work the same way. The label describes a private investment vehicle with a flexible mandate, while the strategy determines what the fund owns, how it seeks gains, and which events can cause losses. A stock picker, a merger specialist, and a computer-driven futures trader may all operate hedge funds even though their portfolios behave very differently.

That distinction matters because the legal wrapper tells an investor little about the economic exposure inside it. Two funds can charge similar fees and allow withdrawals on similar schedules, yet respond in opposite ways to the same market move. A useful comparison therefore begins with the engine of the strategy rather than with the words hedge fund.

Start with exposure

Exposure describes the market forces that can change a portfolio's value. A long position gains when an asset rises. A short position is created by borrowing an asset, selling it, and later buying it back; it gains when the price falls, but it can lose if the price rises. Funds combine these positions in different proportions.

Gross exposure is the total size of the long and short positions added together. Net exposure is the long amount minus the short amount. A fund with $150 of long positions and $100 of short positions has $250 of gross exposure and $50 of net long exposure for every $100 of capital. The gross figure suggests how much market activity and leverage the portfolio carries. The net figure gives a rough sense of its directional tilt. Neither number explains every risk because individual positions can still move together.

Real portfolios never behave this uniformly, and short positions carry borrowing costs and the risk of unlimited loss that this simplification leaves out. From long only to short only

Net exposure shows the portfolio's directional tilt; gross exposure shows how much capital is working across both sides. Those measures place funds on a spectrum. A long-only fund owns securities without a short book, so its gross and net exposure are usually the same. A long-biased fund holds both but keeps more exposure on the long side. A market-neutral fund keeps net exposure near zero. A net-short fund carries more short exposure than long exposure, while a short-only fund has no long book.

Consider a fund with $50 of longs and $150 of shorts for every $100 of investor capital. Gross exposure is $200, while net exposure is $100 short. A broad market decline may help the directional position, but the fund can still lose if its long selections fall more than its shorts or if crowded short positions rise sharply. In a short-only portfolio, gross exposure and net-short exposure have the same magnitude.

Short-heavy funds also face risks that long-only portfolios do not share in the same way. A short position can face theoretically unlimited loss because a security's price has no fixed ceiling. The fund may pay borrowing fees or dividends owed to the lender, lose access to borrowed shares, or be forced to cover during a short squeeze. Short exposure can reduce market risk in one portfolio and become the main source of market risk in another.

Long/short equity

A long/short equity fund buys shares it expects to outperform and sells short shares it expects to underperform. Some managers study many industries. Others specialize in one area, such as software, health care, or energy. The short book may be intended to reduce broad market exposure, express negative research on specific companies, or do both.

The balance between longs and shorts changes the result. A net long fund still depends meaningfully on a rising stock market. An equity market neutral fund tries to keep broad market exposure close to zero, leaving more of the outcome to the difference between selected longs and shorts. Market neutral does not mean risk free. Crowded positions, borrowing costs, sudden price gaps, and a short squeeze can produce losses even when the market itself barely moves.

Event-driven strategies

An event-driven fund focuses on a defined corporate change. Examples include a merger, bankruptcy, restructuring, spinoff, or major asset sale. The investment question is tied to the event's probability, timing, and final value rather than to a general forecast for the stock market.

Merger arbitrage is one branch of this category. After a cash acquisition is announced, the target company's shares often trade below the proposed purchase price. That gap is called the deal spread. It compensates an investor for the possibility that regulators, financing problems, shareholder votes, or a change in terms could prevent the transaction from closing. A small spread can still carry a large downside if the deal fails, so the payoff is less even than the word arbitrage may suggest.

Distressed investing is another branch. A distressed security is the bond, loan, or stock of a company under severe financial pressure. The analysis centers on the value of the business, the order in which creditors are paid, and the possible outcome of a restructuring. Court decisions and negotiations may matter more than the direction of a market index.

Relative value

A relative-value fund trades the relationship between two or more related securities. It might buy one bond and short another, or buy a convertible bond while shorting shares of the same company. The manager is trying to capture a price gap while limiting exposure to a broad market move.

These gaps are often small, so relative-value portfolios may use borrowed money to make them economically meaningful. That leverage can turn a temporary mismatch into a serious loss. The hedge can also fail when the relationship changes for reasons the model did not anticipate. Liquidity matters because a position that looks balanced on paper can become difficult to exit during market stress.

Global macro

A global macro fund forms views about economies and policy. It may trade government bonds, currencies, commodities, stock indexes, or derivatives across several countries. A derivative is a contract whose value depends on another asset or rate. Futures, options, and swaps are common examples.

Some macro managers make discretionary decisions, meaning people interpret the evidence and choose the trades. Others use systematic rules. Either approach can combine several positions around one idea, such as a change in inflation or central bank policy. The instruments may be liquid, but the portfolio can still move sharply because derivatives provide substantial exposure with a relatively small cash commitment.

Quantitative strategies

A quantitative fund uses explicit mathematical rules to select and size trades. The rules may examine company data, price behavior, market liquidity, or relationships among many securities. Systematic means the same decision process is applied consistently; it does not mean the process is automatic, simple, or certain to work.

A historical test can show how a rule would have behaved on past data, but that evidence is vulnerable to overfitting. Overfitting occurs when a model learns accidental features of its sample instead of a durable relationship. Trading costs can also erase a small paper advantage. Several managers may discover similar signals, creating crowded trades that reverse together when one participant has to sell.

Multi-strategy funds

A multi-strategy fund allocates capital among several teams or trading approaches. A central risk group usually decides how much capital and borrowing each team may use. The goal is to avoid depending on a single source of returns, but the combination can create shared risks that are easy to miss. Different desks may own the same security, rely on the same financing, or need liquidity at the same moment.

The category also adds operational complexity. Investors must understand who can move capital among teams, how losses change those allocations, and whether one strategy can force reductions elsewhere. Diversification across labels is useful only when the underlying exposures are genuinely different.

Holding period, turnover, and taxes

Strategy labels do not reveal how long a fund holds positions. A concentrated, long-horizon fundamental fund may own a small group of companies for years and trade infrequently. A high-turnover fund may hold positions for days, hours, or less and replace much of its portfolio many times in a year. Either approach can be disciplined, and either can fail. The important questions are whether the holding period fits the evidence behind the trade and whether the portfolio can absorb the costs of changing positions.

Turnover creates expenses that may not appear in the headline management and performance fees. Commissions, bid-ask spreads, price movement while an order is being filled, stock-borrow charges, and market impact can reduce returns. A fund should explain whether reported results are shown before or after these trading costs and how capacity changes those costs as assets grow.

A strong pre-tax return can become less attractive after trading costs, fees, and taxes. For a U.S. taxable investor, frequent realization of gains may produce more net short-term capital gains, which are generally taxed as ordinary income. The result is not determined by turnover alone because short sales, derivatives, loss netting, fund elections, and the investor's circumstances can change the treatment. Investors can ask for historical tax-character information, expected K-1 timing, and the distribution policy, then discuss the answers with an independent tax adviser.

Five questions to ask when evaluating a fund

A short list of specific questions is more useful than asking whether a fund is simply good or safe.

1. What must happen for the strategy to make money, and what could break it? The answer should identify the return engine, the assumptions behind it, and a scenario in which several positions could lose together.

2. What are the normal and maximum exposures? Ask for gross and net ranges, borrowing, concentration, and whether the fund can become net short. A category name does not supply those numbers.

3. How long are positions held, and what does turnover cost? Compare the typical holding period with commissions, spreads, market impact, borrowing costs, fees, and the historical tax character of gains.

4. Do portfolio liquidity and withdrawal terms match? Compare how quickly the assets can be sold with the lockup, redemption schedule, gates, suspension rights, and any use of side pockets.

5. Who verifies the numbers, and where can conflicts arise? Review valuation methods, the administrator, auditor, custodian, prime brokers, complete fees and expenses, manager investment, and any disciplinary history disclosed in Form ADV.
